Expert workshop: write a BDC credit and distribution memo that can be challenged

Integrate income quality, portfolio losses, leverage and liquidity while separating established facts, analytical scenarios and unresolved evidence.

Before you start

Expert workshop: reconcile reported NII, adjustments and a PIK sensitivity, Expert workshop: bridge NAV through marks, realizations and share issuance, Expert workshop: refinancing, equity funding and NII per share, BDC distributions, RIC tax status and spillover: keep three records separate

  • Create a reproducible evidence ledger with source and assumption boundaries.
  • Connect portfolio concentration and cash needs without duplicating exposures.
  • Write competing interpretations and a falsifiable next-disclosure test.

Write the question and the evidence perimeter first

All monetary totals in this workshop are USD millions; shares are in millions; per-share amounts are in USD. A useful memo begins with a bounded question, such as whether an unchanged common distribution fits the next year's stated income and funding assumptions. It does not begin with a desired rating. Record the actual issuer, form, accession, fiscal period, currency, scale, share class and review date for a real assignment. Here every figure is synthetic and there is no live issuer conclusion. Separate disclosed observations, derived arithmetic and analyst judgments into three columns. Add a fourth for unresolved information so that an unverified PIK amount, borrowing-base limit or sponsor guarantee cannot quietly become an input.

Connect income quality with credit exposure without equating them

Assume annual NII of 120, included PIK of 18 and total common distributions of 115. Reported coverage is 1.043478×. A simple 50% PIK deduction produces 111 and coverage of 0.965217×, with all other items unchanged. Separately, suppose common equity is 1,000 and a proposed credit-mark stress reduces asset values by 50, leaving equity of 950 before other effects. Do not subtract that entire mark again from the NII sensitivity unless a defined accounting adjustment enters income. Recognition quality, valuation loss and cash collection are linked analytical questions but are not the same line in a model.

Map concentration, structure and liquidity as different layers

List borrower and industry exposures, and distinguish multiple facilities to the same borrower from separate economic risks. First-lien or unitranche labels do not eliminate concentration, collateral weaknesses or differences in payment priority. A sponsor relationship is not a guarantee unless the contract says so. At the BDC level, debt of 800 against equity of 1,000 is 0.8× descriptively; after the isolated 50 mark it becomes 800/950 = 0.842105×. That is not a statutory asset-coverage test. A separate horizon with cash 40, confirmed facility 30, maturities 90 and required spending 10 has a −30 residual under the stated availability assumptions.

End with an opposing case and an observable revision rule

The stronger interpretation might be that current coverage is narrow once one noncash component is stressed. The counterargument might be that PIK is contractual, borrowers are paying as agreed, fees normalize and the distribution also reflects a documented tax timetable. Neither interpretation wins by assertion. Specify the next evidence: realized cash collections, non-accrual migration, a position-level valuation bridge, updated fee terms or confirmed facility availability. State which result would weaken each interpretation. A memo should retain its original dated facts when later information arrives, add a revision record and avoid turning an evidence gap into an accusation.

Synthetic example / not company data

Synthetic: a memo conclusion with a testable boundary

A defensible statement is: under the stated frozen-expense 50% PIK assumption, income coverage falls below one; separately, the specified funding horizon has a 30 resource gap if no additional permitted sources are established. That statement is conditional and does not declare a default or recommend a trade. A stronger cash-collection record, a verified eligible funding source or different fee mechanics could change the analysis. A lower share price alone would not fill the cash gap or validate the accounting assumptions. Keep the sources, scenario version and unanswered questions attached when sharing the memo.

Synthetic worked example
Synthetic analytical layerCalculation (amounts: USD millions; ratios: multiples)What it does not establish
Reported accounting coverage120 / 115 = 1.043478×Cash collection or principal preservation
Frozen-item 50% PIK sensitivity(120 − 9) / 115 = 0.965217×Cash earnings or default probability
Isolated common-equity mark1,000 − 50 = 950A second deduction from NII
Descriptive debt/equity after mark800 / 950 = 0.842105×Statutory or covenant compliance
Dated liquidity after required spending40 + 30 − 90 − 10 = −30Automatic insolvency or dividend-cut prediction

Test your reasoning

If a later filing reports cash collection of the previously stressed PIK, should the old memo be silently replaced with a stronger conclusion?

Reveal the worked answer

No. Preserve the original dated assumptions and add a revision explaining the new evidence, its period and which scenario changes. Collection may alter one branch while other credit, tax or liquidity questions remain.

Check your understanding

1. A conclusion is most useful when it:

A common mistake

Combining a valuation mark, lost interest, non-accrual exposure and a liquidity deficit into one undifferentiated loss number.

What to check in the disclosures

  • Separate reported facts, derived values, assumptions and unknowns.
  • Reconcile borrower, portfolio, corporate and shareholder perimeters.
  • Name at least one credible alternative interpretation.
  • Specify the next disclosure and the result that would change the conclusion.
