Your assignment: identify which income covers which distribution.
You receive three per-share numbers from the same earnings release: net income under US generally accepted accounting principles (GAAP), reported net investment income (NII) and the issuer’s Core EPS (core earnings per share). They are not interchangeable. Reproduce the reported income first, then trace the issuer adjustment and the noncash income embedded in the starting amount.
Payment-in-kind (PIK) income is recognized before the corresponding cash is received. Depending on the contract, interest can be added to loan principal, while dividends can increase the investment claim or be paid in additional securities. A recorded income amount therefore needs a separate collection question.
- Rebuild annual NII from investment income, expenses and tax.
- Calculate reported NII coverage using both aggregate amounts and the separately reported per-share amounts.
- Sum PIK interest and PIK dividends across all disclosed ownership categories.
- Compute a constant-expense PIK deduction sensitivity, then explain why it is not cash earnings.
All source inputs relate to January 1–December 31, 2024. Ares Capital’s release places Q4 beside full-year data; use FY2024. Aggregate amounts are USD millions. Per-share figures are USD per basic common share. Release, pp.1 and 8–9 ↗

Reveal the NII reconstruction
Investment income: 2,162 + 172 + 594 + 62 = 2,990. Expenses: 715 + 374 + 364 + 18 + 12 + 31 = 1,514. Subtract expenses and tax: 2,990 − 1,514 − 73 = 1,403 USD million of reported NII. Neither gross investment income nor NII before tax is the final reported NII line.

The full 10-K dividend schedule lists declarations on February 7, May 1, July 30 and October 30: 291 + 300 + 308 + 320 = 1,219 million, each at $0.48 per share, totaling $1.92. These four quarterly declarations exhaust the disclosed FY2024 total; no separate supplemental or special row is present in that annual block. This is checked against the complete schedule, not inferred by multiplying the Q4 release by four. It describes this historical schedule, not future dividend policy or tax character. 10-K, Notes to Consolidated Financial Statements — Dividends table ↗

Reveal reported NII coverage
Aggregate reported NII coverage is 1,403 ÷ 1,219 = 1.1509×, using common dividends declared and payable. The separate published per-share calculation is $2.25 ÷ $1.92 = 1.1719×. Their denominators reflect different share populations and timing; the per-share earnings input is also rounded. Do not manufacture an aggregate distribution by multiplying $1.92 by year-end or weighted-average shares when the actual aggregate is disclosed.
A coverage calculation answers a narrow accounting question. It neither shows when cash arrived nor identifies the tax character of a distribution. Substituting the smaller cash-paid figure would answer a different question from coverage of the total declared distribution.

Reveal the Core EPS bridge and comparison
$2.44 − $0.19 + $0.03 + $0.05 = $2.33. Core EPS divided by declared dividends per share is $2.33 ÷ $1.92 = 1.2135×, compared with 1.1719× using reported NII per share. Core EPS is the issuer’s non-GAAP measure: its gain/loss, related fee and tax adjustments change the question. Label that definition explicitly; do not describe $2.33 as reported GAAP NII.
This bridge excludes specified gains, losses and associated items. It does not show that all remaining income was collected in cash or that structuring fees repeat at the same level. Core EPS definition and Schedule 1 ↗

Reveal the complete PIK total and ratios
PIK interest = 174 + 14 + 18 = 206; PIK dividends = 253 + 4 = 257. Total PIK = 463 USD million. PIK ÷ total investment income = 463 ÷ 2,990 = 15.4849%. PIK ÷ positive reported NII = 463 ÷ 1,403 = 33.0007%. The first describes the composition of gross recognized income. The second scales that gross component against income after expenses and tax; it is not the percentage of net cash profit left uncollected.
Counting only PIK interest would omit the PIK dividends. Conversely, a portfolio’s principal or fair value tagged as PIK is a balance at a date; it cannot replace PIK income recognized during the year. These categories answer different questions.
A deliberately limited deduction sensitivity.
Set sensitivity income = 1,403 − 463 × deduction fraction. Divide by the same 1,219 of aggregate common dividends declared and payable. Hold every expense, fee, tax and other item constant.
| PIK deduction | Income, USD million | Declared-distribution coverage |
|---|---|---|
| 0% | 1,403.00 | 1.1509× |
| 25% | 1,287.25 | 1.0560× |
| 50% | 1,171.50 | 0.9610× |
| 100% | 940.00 | 0.7711× |
The zero-deduction row is reported NII coverage. The other rows are constructed arithmetic sensitivities. A ratio crossing 1× here does not demonstrate a funding shortfall or predict a distribution change; the construction has deliberately omitted cash collections and the responses of other accounts.
Why NII minus PIK is not cash earnings.
PIK adds income before receipt of the corresponding cash. The filing also explains that income-based fees can be calculated on accrued income not yet collected. Income Based Fee policy and related risk discussion, p.44 ↗
Our sensitivity removes a gross income component while retaining the original fee and tax expense. That is useful for isolating one input, but it is not a recalculation under the advisory agreement. Actual fee hurdles, catch-up provisions, tax treatment and timing require a separate model. No automatic fee rebate is assumed.
Other noncash accruals can remain after PIK is removed. Cash received this year can also relate to income recognized in an earlier year. A cash analysis therefore needs cash-flow and collection evidence, borrowing activity, investment purchases and repayments, and the distribution settlement record. Neither Core EPS nor this sensitivity supplies those missing pieces.
The 100% deduction is not a claim that PIK will be lost, and the historical ratios do not establish future credit performance. This exercise makes no estimate of defaults, fair values, future income or distributions.
Check your reasoning.
1. A note reports only 206 million of PIK. What is missing?
It added the three PIK interest rows but omitted 257 million of PIK dividend income. The complete recognized PIK total in this exercise is 463 million. Preserve the ownership categories while checking that each income row is counted once.
2. Can the 940 million sensitivity be divided by the 1.92 per-share dividend?
No. That mixes an aggregate USD-million amount with USD per share. The matching declared-distribution denominator is 1,219 million. The resulting 0.7711× remains a fixed-expense sensitivity, not cash distribution coverage.
3. Does 33.0007% mean one third of NII was definitely never collected?
No. It divides a gross PIK income component by a net accounting measure. It does not trace collections, the timing of earlier accruals, losses or expenses. PIK is noncash at recognition; that fact alone does not establish whether or when it will be collected.
4. Why is it incorrect to silently use Core EPS for reported NII coverage?
Core EPS removes particular realized/unrealized effects and related fees and taxes under the issuer definition. A comparison must name that measure. The arithmetic difference does not prove one definition is universally better, and neither is automatically a cash measure.
Reproduce the calculation in a worksheet.
Open the NII, PIK and distribution worksheet. Replace the synthetic example with period 2024-01-01 to 2024-12-31, analysis as-of 2026-10-18, currency USD, scale millions, reported NII 1403, PIK 463, total investment income 2990, regular common distributions 1219, supplemental 0 and special 0, on a declared basis. Enter numbers without thousands separators; the input-ready values above intentionally omit commas. The complete 10-K dividend schedule above supports this grouping: four quarterly declarations sum to the annual total, without an additional supplemental or special row in that schedule. Preserve this source basis; do not infer missing amounts are zero in another issuer or period.
The PIK ratios worksheet uses the same income inputs without a distribution denominator. For interpretation, read NII coverage, PIK recognition and incentive fees. Save the open questions in the research worksheet.
